i believe adshuffle lets you drill down to city.

I know it's not free, but just an option - mySimpleAds targets to city level.

Talk about a rebirth of this post. To update people, Google DFP has been great. It allows you to even forecast your inventory for the future based on geographic filters which is really helpful.
